Greetings

Is your hard drive formatted in NTFS?

Do you have Windows XP Home or Pro?
EFS is only available on Windows XP Pro.

In any case, you need to be using NTFS and not FAT32.
To check:
Open My Computer, Right click the drive, click Properties.
What does it say by "File System"?
To convert to NTFS:

Data should be safe, back-up important data just in case.

Disable Simple File Sharing:

DO NOT ENCRYPT WITH WINDOWS ENCRYPTION ENGINE.

USE THIRD PARTY ENCRYPTING SOFTWARE. IF U DO NOT KNOW HOW TO USE WIN XP
ENCRYPTION DO NOT ENCRYPT. There is a lot of people who used encryption but
did not read how it works and what you need to do, and they are left out
with lost undecryptable data.

So unless u know what u doing do not do it, or at least read how to do it
right. (it's not as easy as cheking the box it's much more to it)

regards
